I see a single closed polyline and filleting works on it as I'd expect. The numbers are not obviously relevant.
I think I don't understand what the problem is. The command works fine, but the numbers confuse me.
Okay. What end result are you looking for? Like this image?
If so, you need to break the lines between 1-3, 2-9, 4-6, 5-8, 7-10 before you start to fillet.
If not, please explain further.

That is just the way the command works, you need to break the polyline.
Alternatively use the trim command, enter twice to select all as a cutting plane and trim the middle out, then either use fillet or pedit to join the polyline segments back together and then draw the middle back in.
